What Do Climate Risk Indices Measure?

As interest in understanding the economic impacts of climate change grows, the climate economics and finance literature has developed a number of indices to quantify climate risks. Various approaches have been employed, utilizing firm-level emissions data, financial market data (from equity and derivatives markets), or textual data. Focusing on the latter approach, we conduct descriptive analyses of six text-based climate risk indices from published or well-cited papers. In this blog post, we highlight the differences and commonalities across these indices.

We explore the design of climate stress tests to assess and manage macroprudential risks from climate change in the financial sector. California Wildfires, Property Damage, and Mortgage Repayment

This paper examines wildfires’ impact on mortgage repayment using novel data that combines property-level damages and mortgage performance data. We find that 90-day delinquencies were 4 percentage points higher and prepayments were 16 percentage points higher for properties that were damaged by wildfires compared to properties 1 to 2 miles outside of the wildfire, which suggests higher risks to mortgage markets than found in previous studies. Community Effects of Climate Change in North Carolina

According to a 2021 report by the World Meteorological Organization, hurricanes, floods, heat waves, and droughts have increased in frequency and intensity around the world, accounting for 2 million deaths and $3.64 trillion in losses globally between 1970 and 2019. In the mid-Atlantic region, these events typically result in river and coastal flooding; several recent examples have devastated communities.

Flood Risk Exposures and Mortgage-Backed Security Asset Performance and Risk Sharing

The distribution of risks for residential real estate, including flood risk, depends largely on how these risks are allocated across individual mortgages and within mortgage-backed securities (MBS). This paper is the first to document how flood risks relate not only to individual mortgage performance and underwriting, but also how flood risks correlate to MBS performance and structure. Climate-Related Financial Stability Risks for the United States: Methods and Applications

The authors review ten broad classes of models that have been used to study potential financial stability risks arising from climate change in the United States. Their lens is primarily methodological: They describe each modeling technique, its advantages and disadvantages, and its key results. Flood Underinsurance

Using data on expected flood damage and National Flood Insurance Program policies, we estimate annual flood risk protection gaps and underinsurance among single-family residences in the contiguous United States. Annually, 70 percent ($17.1 billion) of total flood losses would be uninsured. Underinsurance, defined as protection gaps among properties with positive flood risk and incentives to purchase full flood insurance coverage, totals $15.7 billion annually. Extreme Weather and Financial Market Uncertainty

Extreme weather can have negative, minimal, or even positive effects on business performance—creating significant uncertainty about outcomes for those businesses. Financial markets show heightened uncertainty among investors for companies that have been hit by hurricanes.
